I have an iPaq 3955. I have loaded a short video clip on my SD Card and have noticed a lag when compared to playing the clip from my hard drive. The video jumps like crazy, whereas smooth from my hard drive. I was looking into getting a PC expansion pack so that I could play full length movies on my iPaq, but now am concerned that there will be a lag there as well. Is this normal? Could it be the way the movie was encoded? Please help.

Generally you do need to lower the bit rate and the size of the video for the pocketpc to play smootly. What video format and what video player are you using?

The bit rate is 450 kbps at 320 x 240. 24 fps and I am using pocket tv so it is mpg format. But why would it work smoothly on the hard drive and not on the SD card? I thought since I have the xscale processor it could handle these specs.

450 kbs is kinda high, try lower it to around 350 kbs. Here's the guideline from Pockettv.

The SD card can also be a problem, it does have slower speed than regular cf card. And in term of x-scale being significantly faster, that would depend on the specific software, as you can see pockettv also has a x-scale optimized version(enterprise) that they are selling.
